Assume the marginal cost of pollution is given by MC = Q, where Q denotes the quantity of pollution measured in % on a scale from 0 to 100. The marginal cost of reduction (MCR) is given by MCR = 1. Refer to the Coase Theorem and calculate the optimal quantity of pollution AND the welfare gain that results from trade (compared to a pollution level of zero or 100, respectively) when there is an exclusive property right to clean air and when there is an exclusive property right to pollute the air. (Note that Q ranges from zero to 100)

Exclusive property right to clean air: According to the Coase Theorem, if property rights are well-defined and transaction costs are low, then the allocation of resources will be efficient regardless of who initially holds the property rights. In this case, if the Show more…

Suppose that the marginal damages to society from air pollution are MD = 2e, where e is the level of air pollution. Suppose also that the marginal cost of reducing the air pollution on the part of firms is MC = 200 - 2e. Find the optimal level of pollution. Illustrate graphically. Find the net gain to society, assuming firms were initially not controlling emissions at all. What level of tax would achieve the optimal level of pollution? Suppose instead of a tax a standard is set so that the level of pollution is 10% below the efficient level. Calculate the cost to society. Suppose that the tax is set so that it is 10% too low. Calculate the cost to society.
