What is a potential long-run impact of deficits and debts on economic growth? Increased economic growth due to increased borrowing. Slower rate of economic growth because deficits crowd out private investment in capital. Faster rate of economic growth due to increased government spending. No significant impact on economic growth. Suppose that in year one a government has no debt. Then, in year two the government runs a $200 budget deficit, in year three the budget deficit rises to $300, and in year 4 the deficit remains at $300. At the end of year 4, what is the size of the government debt? $600, $300, $200, $800.

If a government initially has a balanced budget but then cuts taxes, it is running a deficit that it must somehow finance. Suppose people think the government will finance its deficit by printing the extra money it now needs to cover its expenditures. Would you still expect the tax cut to cause a currency appreciation?
